Highlights:

  • Dollar weakness deepens, raising questions about the sustainability of its recent rally.
  • US inflation figures approach, potentially reshaping expectations for the Federal Reserve's next move.
  • Global currencies regain ground, but uncertainty surrounding interest rates keeps investors cautious.

US Dollar Weakens as Investors Reassess Market Outlook

The US dollar remained under pressure, retreating from an 18-month high as investors awaited crucial inflation figures and fresh commentary from Federal Reserve officials. Declining oil prices and concerns surrounding elevated artificial intelligence-related equity valuations also weighed on demand for American assets.

The US Dollar Index slipped 0.02% to 102.16 after declining 0.35% during the previous session. The pullback reflected growing uncertainty over the timing of additional interest rate increases.

US Inflation Data Could Reshape Interest Rate Expectations

Investors are closely monitoring September's Consumer Price Index (CPI), which could significantly influence expectations ahead of the Federal Reserve's 27–28 October policy meeting.

Key economic expectations include:

  • Monthly consumer inflation is projected at 0.6%, compared with August's 0.4%.
  • Annual inflation is forecast to accelerate to 3.6% from 3.4%.
  • Markets assign a 77% probability to unchanged interest rates at the October meeting, compared with 51% a month earlier.

New York Federal Reserve President John Williams expects interest rates to rise once more in 2026, while indicating that further monetary tightening may be largely unnecessary in 2027.

Euro, Yen and Australian Dollar Show Resilience

Major currencies recorded modest movements as traders assessed shifting monetary policy expectations.

The euro advanced 0.04% to US$1.1203, while the Japanese yen remained near 158.32 per dollar. Sterling strengthened marginally to US$1.3256.

Meanwhile, the Australian dollar gained 0.06% to US$0.6984, supported by improving regional market sentiment. France's fiscal concerns continued influencing European bond markets.

Outlook: Inflation Surprise Could Determine Dollar's Next Direction

The dollar's near-term trajectory will likely depend on inflation outcomes and Federal Reserve communication. Stronger-than-anticipated price pressures could revive expectations of tighter monetary policy, supporting the currency.

Conversely, softer inflation could encourage investors to reduce expectations for further rate increases, potentially extending the dollar's retreat. With global currencies sensitive to US borrowing costs, upcoming economic releases could trigger renewed volatility across foreign exchange and financial markets.
