Highlights:

  • Japan’s services PMI climbs to 51.7, but weaker manufacturing raises concerns over economic momentum.
  • New orders expand for 28 consecutive months, although slowing recruitment threatens sustained growth.
  • Composite PMI falls to a five-month low, complicating the Bank of Japan’s interest rate outlook.

Japan's Services Sector Maintains Growth Momentum

Japan's services industry recorded its fifth consecutive month of expansion in October 2026, supported by improving domestic demand and increased business activity. According to S&P Global data, the final Services Purchasing Managers' Index (PMI) increased to 51.7 from 51.3 in September, although it remained below the preliminary estimate of 52.0. The reading exceeded the 50-point threshold separating expansion from contraction, indicating continued economic resilience despite persistent inflationary pressures and workforce constraints.

Domestic Demand Strengthens as Hiring Weakens

New business volumes increased for the 28th consecutive month, supported by stronger domestic spending, customer acquisition and business expansion initiatives. However, international demand remained subdued, with export orders continuing to contract despite a slower pace of decline.

Employment growth weakened considerably, reaching its slowest pace during the current 14-month hiring expansion. Resignations, retirements and labour shortages restricted workforce growth, highlighting structural challenges facing Japanese businesses.

Meanwhile, input cost inflation moderated to an eight-month low, although operating expenses remained elevated by historical standards.

Broader Economic Growth Loses Momentum

Japan's Composite PMI, covering manufacturing and services, declined to 52.1 in October from 52.3 in September, marking its weakest expansion since May. Slower manufacturing output offset improvements in services activity, while business confidence deteriorated amid inflation concerns, demographic pressures and uncertainty surrounding future demand. Services-sector optimism declined to its lowest level since March, suggesting companies remain cautious despite continued business expansion.

Outlook: Bank of Japan Faces Difficult Policy Decisions

The latest figures present a mixed economic outlook for Japan. Improving domestic demand supports continued expansion, but weaker hiring and manufacturing momentum could limit growth prospects. For the Bank of Japan, persistent price pressures strengthen the case for further monetary tightening, while softer business confidence warrants caution. Upcoming inflation readings, employment trends and consumer demand will be critical in determining whether Japan can sustain economic growth alongside potentially higher borrowing costs.
