Australian Dollar Surges Above US$0.70: Will Widening Interest Rate Gaps Fuel Further Gains?

Australian Dollar Surges Above US$0.70: Will Widening Interest Rate Gaps Fuel Further Gains? Source: Kapitales Research

Highlights:

  • Stronger-than-expected inflation boosts expectations of further RBA tightening, pushing the Australian dollar to its highest level in five weeks.
  • Markets anticipate further monetary tightening, but will the RBA deliver in November?
  • Widening interest rate differences lift the Aussie against major currencies, raising questions about its sustainability.

Australian Dollar Strengthens Across Global Markets

Growing expectations of another interest rate hike by the Reserve Bank of Australia (RBA) helped lift the Australian dollar against several major international currencies. The currency reached a five-week high above US$0.70, benefiting from stronger domestic inflation and contrasting monetary policy expectations. The AUD/USD exchange rate stood near US$0.70519, reflecting a marginal daily decline of 0.06%, despite monthly and annual gains of approximately 1.51% and 7.59%, respectively.

Inflation Fuels Rate Hike Expectations

Australia's September inflation figures reinforced expectations that borrowing costs could increase further.

Key developments included:

  • Annual inflation: Accelerated to 4.3%, compared to 4.0% in August.
  • Monthly inflation: Increased 0.8%, exceeding market expectations of 0.7%.
  • Underlying inflation: Rose to 3.6% annually, indicating persistent price pressures.
  • RBA expectations: Markets assigned approximately an 85%–88% probability to a November rate increase.

These figures strengthened expectations that the RBA could lift its cash rate to 4.85%, potentially widening Australia's interest rate advantage over other economies.

Global Rate Differences Support Aussie

The US Federal Reserve's decision to maintain interest rates provided additional support for the Australian currency. Meanwhile, the Reserve Bank of New Zealand unexpectedly retained its benchmark rate at 2.75%, helping the Australian dollar reach approximately NZ$1.2563, a level last observed in 2013. The Aussie also climbed to a three-year high against the euro, reflecting diverging monetary policy expectations.

Outlook: Can the Rally Continue?

The Australian dollar’s short-term performance is likely to be shaped by the RBA’s upcoming November policy announcement and fresh economic data. A further increase in borrowing costs could support the currency by encouraging capital inflows from investors seeking more attractive interest rate returns. However, weaker global growth, shifting US monetary policy expectations and concerns about Australia's economic outlook could limit further appreciation. Sustained gains will ultimately depend on whether inflation remains elevated and Australia's interest rate advantage continues expanding.
