Fed Holds Interest Rates Steady at 3.75%–4%: Will December Bring Another Rate Hike?

Fed Holds Interest Rates Steady at 3.75%–4%: Will December Bring Another Rate Hike? Source: Kapitales Research

Highlights:

  • Federal Reserve maintains interest rates at 3.75%–4.00%, but two dissenting officials favour further tightening.
  • Fed Chair Kevin Warsh signals persistent inflation concerns, keeping December rate hike expectations alive.
  • US Treasury yields remain above 5% as the Fed announces significant changes to future policy meetings.

Federal Reserve Pauses Amid Inflation Concerns

The US Federal Reserve maintained its benchmark interest rate at 3.75%–4.00% on 28 October 2026, following September's 25-basis-point increase. The Federal Open Market Committee (FOMC) voted 10–2 to hold borrowing costs unchanged, reflecting caution over persistent inflation despite improving economic conditions.

Fed Chair Kevin Warsh emphasised that restoring price stability remains essential, while policymakers refrained from providing firm guidance on December's interest rate decision.

Divided Policymakers Signal Further Tightening

The October decision exposed differences within the central bank over the appropriate timing of additional monetary tightening.

Key developments included:

  • Dissenting Votes: Fed Governor Lisa Cook and Cleveland Fed President Beth Hammack opposed holding rates steady, advocating a 25-basis-point hike.
  • Economic assessment: The Fed upgraded its description of economic expansion from solid to strong.
  • Inflation outlook: Policymakers reaffirmed their commitment to returning inflation to the 2% target.

Warsh acknowledged that inflation remained uncomfortably elevated but argued that economic growth was not excessively strong. He also highlighted improving productivity, suggesting stronger output need not automatically intensify inflationary pressures.

US Dollar and Treasury Yields React

Financial markets responded cautiously as investors assessed the implications for future borrowing costs. The US Dollar Index traded around 102.194, with a daily increase of approximately 0.08%, although the currency weakened following the Fed's announcement.

Meanwhile, the benchmark US 10-year Treasury yield remained above 5%, reaching approximately 5.027%, reflecting continued uncertainty surrounding inflation and monetary policy. Elevated Treasury yields could maintain pressure on mortgage rates, corporate financing costs and equity valuations.

Fed Announces Changes to Policy Meetings

Warsh also outlined adjustments to the central bank's future decision-making schedule. Although the Fed intends to retain eight annual meetings, only seven will involve interest rate decisions in 2027, declining to six in 2028. The remaining meetings will focus on broader monetary policy strategy, allowing policymakers additional time to evaluate longer-term economic developments.

Outlook: Will December Deliver Another Increase?

Attention now turns towards December's policy meeting, with investors anticipating another potential 25-basis-point increase. Upcoming inflation figures, employment indicators and economic growth data will determine whether additional tightening becomes necessary.

Persistent price pressures could strengthen expectations of higher borrowing costs, supporting Treasury yields while creating uncertainty for equities. Conversely, easing inflation could provide policymakers greater flexibility to maintain current rates. The Fed's next decision will therefore depend on whether economic resilience continues without undermining progress towards price stability.
